But what exactly is happening? I'm looking at the little screen that tells me what it's doing, but I don't understand it.

If you are using your computer, its writing new files as you use it.  

Therefore, its counter-productive to use the computer as it defrags. It will make it take longer, and it wont do as good of a job.

If you move pieces its moving or creating new temporary files (by browsing) its going to have to rearrange those said files with ones its already put in.
To put it simply, you're dumping files into a filing cabinet thats in the process being organised. Can lead to corruption in your harddrives files and generally slows it way down.

This topic title made me hot and steamy...mmmm...

Leave it on over night, it takes an age.
Read the legend on the bit orginsation and it'll show a percentage when you minimise it.
